Self-insurance and loss aversionWe analyze the role of loss aversion in self-insurance decisions against financial risk using the choice-acclimating equilibrium framework of Kőszegi and Rabin [2007].In this setting, individuals choose their self-insurance effort while internalizing how their chosen effort influences expectations and thereby shapes their reference point. We show that 1) loss aversion consistently increases the individual's investment in selfinsurance, and 2) in certain scenarios, the incentive to self-insure arises exclusively when complemented by a joint insurance scheme.Consequently, an increase in the cost of market insurance can paradoxically lead individuals to abandon not only market insurance but also their self-insurance efforts-an outcome contrary to the canonical predictions of Ehrlich and Becker [1972].
